Wet sanding is sanding the surface while using a lubricant (usually, as the name implies, water) to reduce surface scuffing. This process is used mostly in body shops all around the globe, mostly used when a piece of the car or the whole car itself is painted. After the car is painted it may have defects in the paint such as orange peel, dirt spots or runs which is when this process would be performed.

Why Wet Sand?
Wet sanding offers a couple of advantages.
Sanding can be very precise. It is possible to remove 'just' enough material to level out a scratch then stop, Sanding can flatten paint, removing orange peel, paint runs, etc. There are certain defects on a car that may not budge by just buffing or polishing, That requires wet sanding, whether it be orange peel or scratches.
